if the desktop is heavily used, the nav pane gets very long and a pain.

Is there a possibility of an option to put desktop folders as sub items of the desktop? (meaning, the same as how subfolders of C: appear under C: and are not added at the end of the tree)

The presentation of the folder tree structure itself in Navigation pane cannot be modified by Classic Shell, only its behavior. However you can right click in an empty area of the navigation pane and uncheck "Show all folders" to make it a bit cleaner and less cluttered.
